Google Docs stores the information onto Google's webservers. Imagine lots of warehouses just full of hard drives connected to a big server and then the Internet. Microsoft Office saves the files locally onto your hard drive and not Microsofts.

Google is brilliant like this. I use Docs very often, because I can access it from anywhere, without much issue. You've got a point, where in the world is it saved. It's a server, is what it is. One big, big server that they use just for it. Think of LiveWire. Where is it saved? Same kind of area. Although Docs most likely has it's own format that it saves it in to save them space.
