It is a website that lets you connect to other websites through their server.

Instead of the website seeing your ip (because you connect directly to the website) it sees the proxy servers ip because you connect through the proxy server.

Not completely anonymous because a lot of those public proxies keep logs of who accesses what and when and some are even run by police/government agencies.

A proxy is just another server that one connects to.  From there all other connections go to the distant proxy server and not their actual location.
